What they do not display, prominently or otherwise, is the portion that belongs to federal and state tax authorities before a single dollar reaches your account in spendable form.
For investors in higher income brackets, the gap between stated yield and realized after-tax yield is not a rounding error. It is, in many cases, the difference between a portfolio that genuinely compounds wealth and one that merely keeps pace with inflation after the government collects its share.

Most yield comparisons are conducted on a gross basis. An investor evaluating a corporate bond against a dividend-paying stock against a REIT will typically line up their stated distribution rates and draw conclusions. This approach is fundamentally flawed because each of those instruments is taxed under a different set of rules, often dramatically so.
Consider an investor in the 32% federal income tax bracket residing in a state with a 5% income tax rate — a profile that describes a substantial portion of the professional class in states such as California, New York, New Jersey, and Illinois. For this investor, a 5% yield on a taxable corporate bond produces an after-tax return of approximately 3.15%. The math is straightforward: a combined marginal rate of 37% applied to ordinary income leaves 63 cents of every yield dollar intact.
Change the instrument to a stock paying qualified dividends, and the picture shifts. Qualified dividends are taxed at preferential long-term capital gains rates — 15% or 20% federally, depending on income, with state taxes layered on top. For that same 32% bracket investor, a 5% qualified dividend yield might translate to an after-tax return closer to 3.75% to 4%, depending on state treatment. That differential, compounded over a decade, is substantial.
How Each Asset Class Fares Under the Tax Code
Corporate and Treasury Bonds Interest income from corporate bonds is taxed as ordinary income at both the federal and state level. Treasury bonds are exempt from state and local taxes but fully subject to federal rates. REIT dividends are typically classified as ordinary income rather than qualified dividends, making them fully taxable at marginal rates. However, the 2017 Tax Cuts and Jobs Act introduced a 20% deduction on qualified REIT dividends under Section 199A, partially offsetting that burden. For a 32% bracket investor, the effective federal rate on REIT distributions may be closer to 25.6% after the deduction — meaningful, but still higher than the preferential rate applied to qualified stock dividends.
Covered Calls and Options Premium Income Premium income from selling covered calls is treated as short-term capital gain if the option expires or is closed within one year, taxing it at ordinary income rates. This is frequently overlooked by investors who are drawn to the seemingly high headline yields generated by options-based income strategies. An 8% annualized premium yield, taxed at 37% combined, nets approximately 5%. That remains attractive, but the comparison to a 5% qualified dividend yield — netting roughly 3.75% — narrows considerably.

Strategic Positioning to Preserve After-Tax Income
Understanding the tax treatment of each asset class leads directly to a structural conclusion: asset location matters as much as asset selection.
High-turnover, ordinary-income-generating assets — REITs, taxable bonds, and covered call strategies — are natural candidates for tax-advantaged accounts such as IRAs and 401(k)s, where their tax inefficiency is neutralized. Qualified dividend-paying stocks and long-held equity positions, which already benefit from preferential rates, are better suited to taxable accounts where their tax efficiency can be fully expressed.
Municipal bonds occupy a unique position: they are most valuable in taxable accounts for high-bracket investors. Placing them inside a tax-deferred account eliminates their primary advantage and is generally inadvisable.
The Compounding Cost of Ignoring Tax Drag
The long-term arithmetic of tax drag is sobering. A $500,000 yield portfolio generating 5% gross annually over 20 years grows differently depending on whether that yield is taxed at 37% or 25%. At 37% combined tax, the net yield of 3.15% compounds the portfolio to approximately $923,000. At 25% combined tax — achievable through strategic positioning — the net yield of 3.75% compounds the same portfolio to approximately $1,017,000. That $94,000 difference was not created by taking additional risk or discovering a superior investment. It was created by understanding the tax code and structuring accordingly.
